The Secretary of Economy of Spain: Bitcoin May Represent a “Risk of Default”

The official gave warnings related to the decentralization of Bitcoin. She said the state must protect the least informed investors.

The Secretary of State for the Economic of Spain, Ana de la Cueva, stated about a risk of nonpayment because of users’ lack of protection by traditional payment systems during her participation in the III Fintech Meeting, which took place in February 10, 2021, online.

In this way, the official referred to the inexistence of a centralized guarantee system in Bitcoin, which is a person-to-person system. De la Cueva did not mention that there is no single chance of default by any central issuer.

De la Cueva also highlighted “the absence of a recognizable issuer” in Bitcoin. The consensus rules and design of the incentive system in BTC’s been stopping for 12 years, committing a diverse kind of fraud within the system. Because the code is open, all the rules are verifiable by anyone, transparently, and without the possibility of arbitrary modifications.

Among the risks, the official sent warnings about the adoption of bitcoin, and its growth is a possible financial destabilization of the traditional system. “At the moment, the use [of bitcoin] appears to be tied by limits, but the European Central Bank already warns that a generalization could unleash unexpected effects on the functioning of the monetary system.”

The senator of Nigeria, Sani Musa, shares some similar thoughts and says that “Bitcoin has rendered our currency almost useless.” For him, Satoshi Nakamoto’s currency would be a potential factor causing his national currency’s devaluation.

In her speech, De la Cueva pointed out that cryptocurrencies can serve as a tool to push terrorist activities or/and launder money. “By construction, Bitcoin is anonymous and unreachable; unless the user loses private keys and those keys get in criminal hands.”

There is a record of each transaction on the blockchain. Access to this data is available to anyone without needing to possess the private keys of any user. In most cases, the traceability of Bitcoin has led to the arrest of many suspected criminals. It is also essential to consider that banking entities are not exempt from money laundering or any other criminal behavior.

Bitcoin is a Revolution, And Revolutions Bring Changes

De la Cueva, who led the opening speech, also assured that Bitcoin implies many changes in every environment it sets to live. It is also causing a lot of questions that need immediate answers. In addition to the risks, there are the losses that investors may suffer. “We have to attend to the protection of the most vulnerable or the least informed,” he said.

After the secretary’s presentation, the Meeting had two round tables. One of them centered its efforts on available finance and the new economy, while the other focused on regulatory challenges and their impact on payment means.

The closing speech was at Gonzalo Pérez del Arco’s hands, director of Government Affairs for Southern Europe at American Express.

According to a UN Report, North Korea Stole USD 316 Million worth of Bitcoin and Other Cryptocurrencies in 2020

The North Korean-linked hacking group Lazarus would be the malicious entity responsible for that theft. The UN claims that North Korea is investing the stolen cryptocurrencies in developing nuclear weapons.

A report from the United Nations (UN) Security Council indicates that North Korea stole more than USD 316 million worth of Bitcoin and other cryptocurrencies in 2020. A panel of experts monitoring the countries that the UN sanctioned is those who collected the data that the agency received.

Although the UN has not yet released the report, the media did cover it recently. The latter stated that North Korea attacked financial institutions and cryptocurrency exchanges between 2019 and November 2020.

The government of the Asian country, which has maintained a totalitarian regime since 1948, has made cyber-attacks with the help of professional hackers. North Korea could be investing the proceeds of this crime in developing nuclear weapons.

The UN report shows that the hackers stole USD 281 million worth of cryptocurrencies in September 2020 alone, according to the Associated Press (AP).

The Lazarus Hacking Group Stole the Cryptocurrencies

Blockchain analytics company Chainalysis claims that the Lazarus hacking group was responsible for that theft. Likewise, they state that the cybercriminals chose cryptocurrency exchange KuCoin as a victim.

They come to that conclusion by comparing the money laundering methods that they attribute to the Lazarus group with those that the KuCoin hackers used.

“They send the stolen funds to cryptocurrency mixers, in payments of the same amount, usually a little lower than a round amount of bitcoins. Lazarus typically waits for the mixer to confirm each payment before conducting a new transaction, allowing the reduction of losses in the event of failures. When the funds are mixed, the hackers send them to over-the-counter (OTC) sellers on various exchanges,” says Chainalysis.

KuCoin CEO Jhonny Lyu said that they recovered all the stolen bitcoins (BTC) and ethers (ETH) and returned them to their customers. Chainalysis indicates that Lazarus has stolen USD 1.7 billion worth of cryptocurrencies since 2009.

According to the blockchain analytics firm, this was the largest cryptocurrency theft in 2020. Furthermore, they say that it represents more than half of the total amount of cryptocurrencies stolen (USD 400 million) that year.

Lyu claimed that KuCoin already knew the identity of the attackers, but they did not reveal their names at the request of the authorities, according to Reuters.

The Hackers Were Laundering the Stolen Cryptocurrencies

The UN report indicates that the Lazarus group was laundering the stolen cryptocurrencies through OTC exchanges in China. Furthermore, it states that they were using DeFi platforms and smart contracts to obfuscate their criminal activities with other cryptocurrencies.

According to Japanese newspaper Nikkei, the UN will publish the report after a panel of specialists from the UN Security Council discusses it. Once they make it public, they may enforce other sanctions and measures to counter North Korea’s activities.

The entities that the UN has sanctioned could include the Reconnaissance General Bureau (RGB), the main intelligence agency of North Korea. Apparently, they attacked platforms around the world to steal cryptocurrencies and sabotage other national defense organizations in other countries. The RGB has been on the UN sanctions blacklist for around 15 years.

Developers to Receive 500 BTC Financing from Jack Dorsey and Jay-Z

Btrust will initially focus on financing developers from Africa and India. The fund is currently seeking three members for its board of directors.

In recent days, Twitter co-founder Jack Dorsey once again showed his support for the development of Bitcoin. On this occasion, he created a fund to finance developers, jointly with rapper and music producer Jay-Z.

The Btrust fund will initially focus on financing developers from Africa and India. Dorsey reported on Twitter that Btrust has a total fund of 500 BTC, equivalent to around USD 24 million.

The businessman said that the fund will consist of a “blind irrevocable” trust, where none of them will have the address. On the contrary, Btrust will have a board of directors, so they are currently receiving nominations for the appointment of three of their members.

By initially focusing on Africa and India, Dorsey suggests that there will be an expansion of the program in the future. However, the executive did not provide further details or mention regions that they could serve later.

No one knows the names of those who have run so far to serve on the Btrust board. However, relevant personalities in the Bitcoin environment have already mentioned potential candidates.

The most prominent of the potential candidates was Fodé Diop, one of Lot49’s developers. This is a private messaging mesh network project based on the Bitcoin Lightning Network. People like Elizabeth Stark, CEO, and Co-founder of Lightning Labs, and privacy developer Hartej Sawhney have mentioned Diop.

Diop responded to Dorsey’s announcement calling this funding fund “an incredible opportunity for those working on Bitcoin in Africa.”

Bitcoin in Africa and India

Last year, Indian developer Amiti Uttarwar stated that it was necessary to make the development world around Bitcoin more “diverse”.

Uttarwar considered that work on Bitcoin was too centralized in the West and needed new voices to truly become a global phenomenon. Last year, Amiti herself, a contributor to Bitcoin Core, received funding of USD 150,000 to dedicate herself to Bitcoin.

According to Diop, this seems to be a good opportunity to expand the horizons of Bitcoin’s development. This is particularly true considering that Africa has been increasingly paying attention to Bitcoin. The growing trading volume of cryptocurrencies in the region thus demonstrates this.

There is an increasing number of projects and funds to finance developers working in search of improvements and solutions for Bitcoin. As it is an open-source project, those who contribute to its advances do not receive financial incentives beyond those that Dorsey has announced.

Among members of the cryptocurrency ecosystem, the creator of Twitter is a recognized Bitcoin enthusiast. Through his company Square, the also software developer has previously financially supported several projects that focus on Bitcoin.

Dorsey has also had contact with Africa regarding Bitcoin, getting to meet entrepreneurs from various countries. He has spoken about projects that focus on Bitcoin, assuring that “Africa will define the future of Bitcoin in a special way.”

Although UBS Advises Caution with Bitcoin, One of Its Executives Recognizes that Cash Loses Value

According to bank UBS, the volatility of Bitcoin’s price undermines its credibility. A UBS director recognizes the disadvantages of fiat money, including its constant devaluation.

Swiss bank UBS recently recommended in a statement “not to see this as a mainstream moment for cryptocurrencies and to exercise caution.” Regarding the increase in the price of Bitcoin (BTC) and other crypto assets, they believe that these are not currencies. Furthermore, they consider it “an exaggeration” to believe that they will become mainstream.

UBS Communications Director Mark Haefele mentioned the disadvantages that he finds in fiat money, that is, that which central banks issue. He referred to its constant devaluation among the weaknesses of this type of money.

Haefele predicted that inflation will continue, both in Europe and the United States, due to the excessive printing of cash. Although he does not say it, the factor that leads many to protect their assets in Bitcoin is its deflationary characteristic.

“We encourage investors to reconsider the levels of cash that they have,” Haefele said. He did not mention any particular investment instrument, but suggested “putting excess cash to work”.

“Bitcoin’s Volatility Undermines Its Credibility,” According to UBS

UBS argued that “the basic function of a modern currency is to store value.” They believe that the high volatility of the price of Bitcoin “undermines the credibility of cryptocurrencies, far from increasing it.”

This 159-year-old bank mentioned Tesla’s recent acquisition of USD 1.5 billion in Bitcoin. They used that information about the electric car company to substantiate their belief that Bitcoin is not a currency.

“Tesla could accept Bitcoin as a payment mechanism, but that is different from setting the price in Bitcoin or withholding the received Bitcoin. Those actions would be more consistent with incorporating it as a currency,” according to the financial institution.

It is not the first time that UBS has expressed its position on the monetary nature of Bitcoin. In 2017, the finance company had already expressed its skepticism that cryptocurrencies could replace fiat money. At the time, their argument resembled that of his recent statement: “Currencies only have value when they can buy something useful.”

Warning Signs of Bitcoin

The financial institution also mentioned the regulatory risks that cryptocurrencies could pose. In that sense, they gave as an example the US Treasury Secretary Janet Yellen, who asked to join forces to regulate Bitcoin.

UBS said that some people could use cryptocurrencies to launder money and evade taxes. The bank considers that this represents “a warning sign”.

Regarding the mining of Bitcoin and other cryptocurrencies, they said that it “contributes to carbon emissions and does not improve the standard of living.” UBS put a link to a study on the electricity consumption of mining by the University of Cambridge. They say that it is difficult for them to understand how “sustainability-oriented investors” can put money in Bitcoin.

In that last statement, it is possible to see an indirect reference to Tesla, the company that Elon Musk founded. The latter boast of “producing all-electric cars and infinitely scalable clean energy generation and storage products.”

A more recent study by the University of Cambridge shows that almost 80% of Bitcoin miners use renewable energy sources. However, UBS does not mention it at all in its statement.

The Guarani, the National Fiat Currency of Paraguay, is Worth Only a Third of a Satoshi

A person needs 335 million guaranies to be able to buy a whole Bitcoin. The depreciation of Paraguay’s fiat currency and the boom in the price of Bitcoin have been key elements.

The weakening of Paraguay’s national fiat currency the Guarani (PYG) to Bitcoin (BTC) is increasing. A person currently needs the smallest unit of the cryptocurrency, 1 satoshi, to buy 3 guaranies. This is a clear sign of the pullback that this unit of exchange is experiencing.

The boom in the price of the pioneering cryptocurrency and the depreciation of the guarani over the years have influenced that situation. Currently, a full Bitcoin is equivalent to around PYG 335 million.

Annual inflation in Paraguay has remained in single digits in the last 10 years, but the accumulated since 1999 exceeds 120%. As if that were not enough, the economic situation that the COVID-19 pandemic has created has also had its effects on the country.

The recent bullish run of Bitcoin, in addition to the mistakes and successes in macroeconomics or monetary policy, has made the weakness of the guarani more evident. According to data from CoinGecko, the price of Bitcoin has skyrocketed from USD 11,500 to around USD 48,000 in six months.

In a few words, 1 satoshi (0.00000001 BTC) is currently equivalent to around 0.00048 US cents, which is far above the Paraguayan guarani. According to the satparity.org website, Paraguay’s national fiat currency is among more than 40 that are worth less than 1 satoshi.

The value of other national Latin American fiat currencies has also fallen below 1 satoshi. These include the Venezuelan bolivar (VES), the Jamaican dollar (JMD), the Argentine peso (ARS), the Colombian peso (COP), the Uruguayan peso (UYU), and the Dominican peso (DOP). Likewise, the Nicaraguan Cordoba (NIO) and the Honduran lempira (HNL) are part of this list.

Bitcoin is one of the Largest Assets in the World

Bitcoin is increasingly consolidating its position in the cryptocurrency market since it is one of the largest assets in the world according to total capitalization. By last January, Bitcoin was already more valuable than companies like Facebook or Tesla, among other prominent companies.

What is happening to Bitcoin and the weakening of national fiat currencies recently had an impact on the Nigerian parliament. Senator Sani Mohammed Musa said that Bitcoin had made his country’s fiat currency, the naira (NGN), “almost useless or worthless.”

Despite these claims, the depreciation that the naira and many other national fiat currencies experience on a global scale is not Bitcoin’s fault. Rather, this situation has arisen as a consequence of mistakes in money matters.

A growing number of companies are investing in Bitcoin and payment processors like Visa and MasterCard are already testing the cryptocurrency. Additionally, there are new technological advancements on the network (Taproot, Schnorr, Lightning Network) and increased regulation on the crypto asset worldwide. All of this has served as fuel to increase adoption of the cryptocurrency that Satoshi Nakamoto created.

January Legal Review

1

January 2021 was the first month over a long time when the SEC did not bring any enforcement actions. But it does not mean that there will be no cases in the future because a large number of fraudulent schemes and unlawful coin offerings had not been brought to justice yet.

Despite the abundance of public information about enforcement actions against individuals and companies unlawfully raising capital through ICO (ITO, STO, etc.), some market participants still don’t understand what makes such offerings unlawful. And while we are awaiting the Ripple trial, in this monthly summary, we will analyze the U.S. relevant law and explain the legal issues.

Not all crypto coins/tokens are treated equally when it comes to regulation. It all depends on the nature of the coins/tokens, what specific rights they provide to the holders and the representations that the issuer makes during a sale. Some people have probably heard about security and utility tokens. Depending on the above-referenced elements, most coins/tokens could be placed in either one of these baskets. The SEC regulates only security tokens, which must be sold and further handled in compliance with the U.S. securities law.

Under the U.S. securities law, securities include shares, stocks, notes, bonds, debentures, certificates of interest or participation in profit-sharing agreements, preorganization certificates or subscriptions, and investment contracts. Although digital coins/tokens are not expressly listed in the law, they could be classified as an investment contract. An investment contract does not have a statutory definition and can be determined by the courts.

It means that the coins/tokens would be evaluated case by case to determine if they become an investment contract. The Howey Test is one of the most commonly used tests by the SEC and the U.S. courts to analyze whether a coin/token constitutes an investment contract and, as a result, security.

The Howey Test has four prongs. All of them have to be met for the coin/token to becomes the security. Many companies planning an ICO fail to apply such a test. And that may cause significant legal problems in the future, even to the coins/tokens that have an actual usability.

Under the Howey Test, an investment contract should include the following:

  1. An investment of money, which is broadly defined, including any consideration of value such as any fiat currency, crypto currency, other coins/tokens, or any other assets that have value. All token sales meet this criterion.
  2. Into a common enterprise, which is further defined by different courts as a vertical and/or horizontal commonality of risks and profits among investors in some proportion. This criterion is also met by most, if not all, ICOs because coins/tokens are purchased from one issuer, and all token holders share the same risk either with the company (vertical) or among themselves (horizontal).
  3. With the expectation of profits, which is also broadly defined as any form of capital appreciation, cash return on investment or other earnings such as dividends and interest. This is one of the trickiest criteria. The coins/tokens, which offer an actual financial return or provide token holders with the right to receive any profit from the issuer’s business operations, most likely meet this criterion. However, the coins/tokens that only offer usability and do not promise any share of profit could still meet this criterion if, during the marketing campaign, the issuer is promising an increase of the tokens’ value. This is the most common mistake that many companies make when selling tokens, even though such tokens are designed to be used and not to provide any dividends. The expectation of profit under the Howey Test is very broad. So as long as the issuer suggests the future increase of token value, the expectation of value could be created.
  4. Solely from the efforts of the promoter or a third party, whose actions must pay a significant role in the success of the business. This criterion is tightly connected to the third one. The expectation of profit must be based on the efforts of the issuer, which often include marketing of the tokens, registration of the tokens on the crypto exchanges, and any actions of the issuer that could lead to the increase of the token value or success of the underlying business. This should not be confused with the situations when token holders earn something of value through their own actions.

Application of the Howey Test to every token sale is necessary to evaluate if tokens would be considered securities. Sometimes the line is very thin, and a few wrongful steps could irreversibly tip the scale. For example, the utility tokens can become security even at the end of their sale if the issuer starts promising an increase in the tokens’ value. And once tokens become security, their sale must comply with the U.S. securities law requiring them to follow specific procedures and provide mandatory disclosures (unless falls under a few exemptions). Of course, at that point, it would be complicated to do.

It becomes even more complicated when the SEC gets involved, applies the Howey Test, and determines that tokens were securities and the token sale was an unregistered offering of securities. In such a case, the issuer would face a hefty penalty. In many cases, the SEC seeks disgorgement, meaning that the issuer has to return all sales proceeds to the token holders. Most of the companies are unable to survive this. However, the issuer may also be allowed to file all relevant disclosures after the sale and bring it in compliance with the U.S. securities law. Salt Blockchain, Inc. is one of the rare examples.

Not only scammers could be investigated and charged by the SEC. It could also be the legit companies with positive intentions of bringing blockchain technology into our life. But lack of understanding of the legal requirements could negatively affect their business, causing at the very least, additional expenses or sometimes putting their existence in jeopardy.

This summary is provided by international attorney Katrina Arden. Attorney Katrina Arden spoke at the leading tech conferences, authored legal articles and participated in discussions with multiple countries’ regulators on the development and implementation of the blockchain and cryptocurrency law.
